How to read a trading update
Trading updates: the definition
A trading update is a company announcement about recent business performance and often its outlook. It is usually shorter than a full results announcement and may not include complete financial statements.
What it means
Start with the reporting period and the measure being discussed. Sales, operating profit and cash are different things. Compare performance with the same period last year, then compare the new outlook with previous guidance. Guidance is management’s estimate of future performance, not a result already achieved. Read the footnotes: reported growth may include acquisitions or currency movements, while an organic or constant-currency figure aims to remove specified effects. Definitions vary between companies.
ILLUSTRATIVE EXAMPLE
A fictional company reports quarterly sales of £110m, up from £100m a year earlier. Sales have grown 10%. However, it cuts its forecast for full-year operating profit from £12m to £10m because costs increased. The sales figure improved while the profit outlook weakened. The £10m is a forecast, not the quarter’s reported profit.
A common misunderstanding
“In line with expectations” does not automatically mean growth or strong trading. Establish whose expectations are meant, which profit or sales measure they concern, and whether the comparison is with the company’s guidance or analysts’ forecasts.
What to check
- What period does the update cover, and what is the comparison period?
- Are sales, profit and cash moving in the same direction?
- Has guidance increased, decreased or stayed unchanged since the previous update?
- Does growth include acquisitions, currency movements or other changes in the comparison?
- Which assumptions does management make about the rest of the year?
